Inflation Resurges Amid Midterm Elections; Fed Likely to Pause Rate Hikes in October

0

Energy prices remain elevated, disrupting the pace of inflation cooling and squeezing household budgets across the United States. Even with these headwinds, markets broadly expect the Federal Reserve to hold interest rates steady at this week’s policy meeting. With the midterm elections drawing near, the gathering will serve as a key official assessment of inflation ahead of the vote. Its policy outcome moves global markets and carries tangible implications for everyday household finances.

Inflation Rebounds; Election Timing Casts Shadow Over Rate Hikes
U.S. CPI rose to 3.7% year-on-year in September, signalling renewed inflationary pressure. Escalating tensions between the U.S. and Iran pushed international crude oil prices higher, lifting U.S. PPI in tandem. On October 26, crude oil futures hit a five-month intraday peak before paring some gains. The Fed delivered a 25-basis-point increase last month, lifting its policy rate range to 3.75%–4.00%, marking its first rate hike since 2023.

Futures market pricing puts the odds of another 25-basis-point hike this week below 10%. Meanwhile, nearly 75% of market participants price in one additional rate increase before year-end.

Heather Long, Chief Economist at Navy Federal Credit Union, commented: “Inflation remains the biggest headache for the U.S. economy, and multiple indicators show it is becoming more broad-based. For consumers, that means borrowing costs will stay elevated for the foreseeable future.” She added, however, that with elections imminent, the Fed is unlikely to raise rates at the October meeting.

Market Scrutiny: Will Political Timing Undermine the Anti-Inflation Commitment?
The policy meeting falls just days before the midterm elections and represents the administration’s final major statement on inflation trends before voters head to the polls. Its outcome could shift the balance of congressional power between the two major parties. Historically, the Fed has generally stuck to its monetary policy framework and avoided being swayed by electoral cycles.

Rate increases around midterm elections have occurred four times: in 1978, 1982, 2018 and 2022, all amid persistent inflation surges. Fed Chair Kevin Warsh has repeatedly pledged to bring inflation firmly back to the 2% target. In an October 23 research note, Aditya Bhave, Economist at Bank of America, warned that a pause at this meeting could make markets question the Fed’s resolve to fight inflation.

How the Benchmark Rate Filters Through to Consumers’ Wallets
The federal funds rate sets the cost of overnight lending between banks, with changes cascading through consumer credit and deposit rates. Higher rates help contain inflation, yet they lift borrowing costs across the economy in the near term and compound financial stress on households. Short-term consumer credit is mostly tied to the prime rate, which typically sits 3 percentage points above the federal funds rate. Long-dated loans such as mortgages are driven more heavily by inflation expectations and broader economic conditions.

Rising long-term rates inflict greater financial harm on households. They tend to climb more sharply than short-term rates and weigh heavily on mortgage refinancing, home purchases and auto sales. Elevated short-term rates add strain as well, chiefly by pushing up interest charges on credit cards, personal loans and home equity lines of credit.

Divergent Credit Dynamics: Credit Cards, Mortgages and Auto Loans Follow Different Drivers
Most credit cards carry floating rates closely linked to the Fed’s policy rate. If the Fed keeps rates unchanged, credit card APRs will likely stay near current highs. Data from lending platform LendingTree shows the average APR on new U.S. credit cards has reached 23.96%.

Mortgage rates do not move in lockstep with the policy rate; they track Treasury yields and the economic outlook. The 10-year U.S. Treasury yield has neared 5%, keeping the average 30-year fixed mortgage rate around 7.4%, according to industry readings.

Auto loan pricing reflects a mix of Fed policy rates, industry supply and demand, and other variables. Edmunds, the automotive research firm, notes that many buyers are taking out larger loans and extending repayment terms to afford monthly payments amid lofty financing costs. Federal student loans carry fixed rates for the life of the loan, but rates for new borrowers have risen this academic year following the May auction of 10-year Treasury notes.

A Rare Winner in the High-Rate Regime: Safer Returns for Depositors
Deposit rates generally follow the federal funds rate, one of the few bright spots for households in a higher-rate cycle. Under the market consensus of “higher rates for longer”, yields on high-yield savings accounts and other deposit products remain attractive, allowing savers to capture stronger interest income.
